Organizations can easily overspend or commit incorrectly without a clear strategy, undermining the cloud’s promised cost benefits.

Major AWS Services and Their Cost Drivers

Understanding which AWS services consume the most of your budget is a crucial first step.

Here are some of the major services and how their pricing works:

  • Amazon EC2 (Elastic Compute Cloud): EC2 provides resizable compute capacity (virtual servers). Costs are primarily based on instance running time (per hour or per second), instance type (CPU, memory, etc.), and region. Additional EC2 cost factors include attached storage (Elastic Block Store volumes charged per GB-month) and data transfer out. EC2 supports multiple pricing models (On-Demand, Reserved, Savings Plans, Spot), significantly affecting its cost. Because computing is often a large portion of cloud spending, selecting the right EC2 instance sizes and pricing model is critical.
  • Amazon S3 (Simple Storage Service): S3 is object storage in the cloud. Pricing is based on the amount of data stored (per GB per month), storage class (Standard, Infrequent Access, Glacier archive tiers, etc.), number of requests, and data egress (data transferred out of AWS). S3 employs a tiered pricing model: the per-GB storage price may decrease at larger scales (built-in volume discounts) as you store more. However, no reserved pricing options exist for S3 – cost optimization comes from using the right storage class and lifecycle policies (e.g., automatically archiving infrequently used data) and minimizing unnecessary data transfer. For enterprises with massive data volumes, even small rate differences (or unused retained data) can greatly affect costs.
  • Amazon RDS (Relational Database Service): RDS provides managed relational databases (MySQL, PostgreSQL, Oracle, SQL Server, etc.). Its cost drivers resemble EC2 since each database instance runs on a VM.     • Amazon Elastic Load Balancing and Data Transfer: Load balancers and data transfer between regions or out to the internet incur charges.     • Analytics and Others: Services like Amazon EMR (Elastic MapReduce), Amazon Redshift (data warehouse), and AWS Glue (ETL) each have distinct pricing units (e.g., hourly rates per node or second for ETL jobs). While not every service has a reserved capacity option, many have usage tiers or specialized discount programs. Identifying your top spend services and understanding their specific pricing levers is important.

Enterprises often find that a large share of their AWS bill comes from a handful of services (compute, storage, and databases are common culprits). Each service has its pricing structure and potential optimization strategies.

CIOs and IT leaders can quickly gain cost management wins by focusing on major cost drivers like EC2, S3, and RDS.

For example, if EC2 and RDS constitute the bulk of spend, exploring Reserved Instances or Savings Plans for those services could yield substantial savings, whereas S3 cost optimization might focus on data lifecycle management and deletion of unused data.

AWS Pricing Models Explained

AWS provides several pricing models to align costs with usage patterns. Choosing the right model for each workload can dramatically lower your cloud bill.

The major AWS pricing models include On-Demand, Reserved Instances, Savings Plans, Spot Instances, and the Enterprise Discount Program (EDP). Below, we explain each model, how it works, and its typical use cases:

On-Demand Pricing

On-Demand is the default AWS pricing model. With no long-term commitment, you pay for compute or database instances by the second or hour and storage by the GB-month.

This is a pure pay-as-you-go approach: you spin resources up and down and only pay for what you use. Every AWS service has an on-demand rate (pay-as-you-go or standard rate).

  • How it works: On-demand rates are fixed prices set by AWS for each resource unit (e.g., an m5.large EC2 instance might cost $0.096 per hour in a given region). Billing is metered in short increments (per second for EC2/Linux, per hour for Windows EC2 or RDS, per GB for storage, etc.). When you stop or terminate a resource, charges stop accruing for that resource.
  • Use cases: On-demand is ideal for unpredictable or short-term workloads. If you cannot forecast how long you’ll need a server or if your usage spikes and drops sporadically (e.g. a development/testing environment, a sporadic batch job, or a new application whose demand is uncertain), on-demand provides maximum flexibility. It’s also suitable for one-time experiments or proof-of-concepts where committing to a long-term contract doesn’t make sense.
  • Pros: Complete flexibility and no upfront commitment. You can start or stop resources at any time without penalty. This model ensures you never pay for capacity you don’t use (aside from idle time of running resources under your control). It’s simple – no need to plan years or make complex contract decisions. Budgeting is straightforward for short-term needs (pay for what was used).
  • Cons: On-demand is the most expensive rate per unit of resource. AWS essentially charges a premium for flexibility. Organizations that stick purely to on-demand for steady-state production workloads often overpay significantly compared to a committed use discount. AWS offers discounts of up to ~72% off the on-demand price if you’re willing to commit via Reserved Instances or Savings Plans – that highlights how much extra one might be paying on-demand for the same usage. Additionally, on-demand costs can be volatile month-to-month if usage fluctuates, making budgeting challenging for large-scale environments. There’s also no guarantee of capacity with on-demand (in rare cases, if a region is under heavy load, an on-demand request could be delayed or not fulfilled, whereas a reservation guarantees capacity in an Availability Zone).

Strategy: Use On-Demand for what it does best—flexibility. It should cover workloads that are truly variable or short-lived.

On-demand is a costly default for stable, always-on systems; plan to transition those to a cheaper model once usage patterns are known. Many enterprises start new workloads on demand, measure usage for a few months, and then decide if committing to a discount model for that workload is worth.

Reserved Instances (RIs)

Reserved Instances are a way to pre-book capacity at a discounted rate. An AWS Reserved Instance doesn’t require you to “run” an instance 24/7.

Still, it entitles you to a lower hourly rate (or no hourly charge beyond upfront) for a specific instance type/size, in a specific region or availability zone, for a fixed term (1 or 3 years). Essentially, you commit to paying for a certain instance, and AWS, in return, gives you a significant discount versus on-demand pricing.

  • How it works: When you purchase a Reserved Instance, you select the service (e.g. EC2, RDS, etc.), the instance type (e.g. c5.xlarge Linux in us-east-1), term length (1-year or 3-year), payment option (all upfront, partial upfront, or no upfront with monthly billing), and scope (regional RIs apply the discount to any matching instance in that region; zonal RIs are tied to a specific availability zone but also act as a capacity reservation). Once purchased, any running instances matching that specification are billed at the discounted RI rate rather than the on-demand rate, up to the number of RIs purchased. For example, if you have 10 m5.large EC2 RIs in a region and run 10 m5.large instances, you’ll get the RI pricing on all 10; running an 11th will be on-demand.
  • Discounts: AWS RIs offer substantial savings in exchange for commitment. A 1-year RI might give roughly 30-40% cost reduction vs on-demand, and a 3-year RI can give around 60-72% cost reduction vs on-demand. The exact discount depends on the instance and payment option (full upfront RIs are cheapest overall; no upfront RIs have a smaller discount but let you pay as you go). Standard RIs (fixed attributes) offer the maximum discount (up to ~72%). In contrast, Convertible RIs (which allow changing instance family during the term) offer slightly lower max discounts (up to ~66%) but more flexibility to exchange the reservation if your needs change.
  • Use cases: Reserved Instances are best for predictable, steady-state workloads. If you know a certain instance will be running most or all of the time for the next year or more (for example, a database server, a core application server, or baseline load in a web service), an RI can dramatically cut costs. RIs span beyond EC2: you can also buy RIs for RDS databases, Redshift clusters, ElastiCache nodes, and other services with steady usage. Many enterprises use RIs to cover their infrastructure’s “base load” – the portion that is always on. RIs are also useful for organizations that require capacity assurance; using zonal RIs allows you to reserve capacity in an AZ (AWS guarantees that capacity for you, which is useful in environments that cannot risk instance shortages).
  • Pros: Major cost savings (often 30-70%, depending on term/payment), which directly improve cloud ROI. RIs encourage efficient long-term planning: if you accurately forecast your needs, you lock in lower prices and bring financial predictability (you know you have X instances paid for). There’s also the benefit of capacity reservation (if needed for certain critical workloads). For some finance departments, the ability to pre-pay (CapEx) for cloud usage can be advantageous for budgeting. RIs can be shared across an enterprise’s accounts via AWS Organizations (if set to regional scope), maximizing their use across teams.
  • Cons: Reduced flexibility. When you commit to specific instances, you risk under-utilization if your needs change. For example, if you reserve ten m5.large instances for 3 years but later your application scales down or shifts to a different instance type (say c6g instances or serverless), you still pay for those m5.large RIs, whether you use them or not. This is known as RI wastage – paying for unused reservations – a common pitfall if forecasting is off. RIs can be partially mitigated by the AWS RI Marketplace (where you can attempt to sell unused RIs to other customers) or by opting for Convertible RIs, but these options have limitations. Committing to 3 years in the fast-evolving cloud tech landscape means potentially missing out on newer, more efficient instance types unless you plan for it. Also, while RIs provide cost predictability, they add management overhead – someone needs to track RI utilization and ensure the organization uses what it bought. If not actively managed, savings can “leak” (e.g., teams launching new instances of a different type than what was reserved).

Strategy:

Enterprises should treat RIs like investments—use them for the “always on” workloads you’re confident will remain consistent. If you’re unsure about a 3-year horizon, start with 1-year commitments, or use Convertible RIs for some flexibility.

Diversify across instance types if needed (instead of all one type) to reduce the risk of obsolescence. Regularly monitor RI utilization (AWS Cost Explorer and reports can show you this) and adjust as needed.

Many companies do quarterly audits of their RI usage and use the RI Marketplace or AWS’s conversion tools to right-size their RI portfolio. Note: AWS now often encourages savings plans over RIs for computing (discussed next) because they offer similar savings with more flexibility. However, RIs still have their place, especially for services not covered by Savings Plans (like RDS reserved instances).

Savings Plans

Savings Plans are a newer pricing model (introduced by AWS in late 2019) that provides discounts similar to Reserved Instances but with greater flexibility.

A Savings Plan is a commitment to spend a certain amount (measured in $ per hour) on AWS compute in exchange for lower rates.

Unlike RIs tied to specific instance configurations, Savings Plans automatically apply to any eligible usage across instances or services, as long as you meet your committed spend.

  • How it works: You commit to a specific hourly spend over 1 or 3 years. For example, you might commit to spending $10/hour on compute usage for the next 3 years. In return, AWS gives you savings plan pricing (discounted rates) on any computer usage up to a commitment of $ 10/hour. If in an hour you use resources that, at the discounted rates, would cost $9, it’s all covered by the plan (and you still pay $10 for that hour as committed, effectively you paid for $1 unused capacity). Excess usage is charged at normal on-demand rates if you exceed the committed $10 in a given hour. There are two types of Savings Plans:
    • Compute Savings Plans: These apply broadly to any compute usage – Amazon EC2 instances of any family, size, region, OS, or tenancy, AWS Fargate (serverless containers), and AWS Lambda. This is the most flexible option; you commit to a dollar amount, and AWS will apply it to any compute usage.
    • EC2 Instance Savings Plans: These are slightly less flexible – you commit to a specific instance family in a region (e.g., m5 family in us-west-2), and you get discounts on any family usage in that region, regardless of size or OS. You can change between instance sizes (scale up or down within the family), and the discount still applies, but switching to a different family or region wouldn’t cover that. In exchange for this reduced scope, EC2 Instance Savings Plans can offer those instances the lowest prices (same level as Standard RIs).
  • Discounts: Savings Plans offer discounts up to 66-72% off on-demand, comparable to RIs. In AWS’s words, Savings Plans “offer lower prices (up to 72% savings compared to On-Demand)” for compute usage. The exact savings depend on the commitment term and type. A 3-year Compute Savings Plan with an upfront payment will yield near the maximum savings (similar to a 3-year all-upfront RI). A 1-year no-upfront Compute Savings Plan offers smaller but substantial savings (perhaps 20-30%). AWS publishes discounted rates for each service under Savings Plans so that you can compare. The key is that if you have a mix of instance types and even serverless usage, the Savings Plan discount applies across all as needed, giving you the benefit of RIs without being pinned to one instance shape.
  • Use cases: Savings Plans shine for organizations looking for cost savings with flexibility. If your workloads change over time – for example, you might refactor an app to use AWS Fargate or Lambda instead of EC2, or you frequently scale instances up/down or shift workloads between regions – a Compute Savings Plan ensures you still get your committed-rate savings no matter how you evolve your usage. In essence, it’s great for covering your aggregate steady-state spend on AWS compute, even if the composition of that compute changes. It’s also easier from an administration perspective: you don’t have to micromanage which instance is covered by which RI; the Savings Plan just blankets the usage. Almost any scenario suitable for RIs can be suitable for Savings Plans, unless you need the capacity reservation feature (Savings Plans do not reserve capacity; they’re purely a billing discount). Enterprises often choose Savings Plans over RIs now for EC2 and Lambda/Fargate, to keep options open.
  • Pros: High flexibility – you commit to a dollar amount, not specific resources, so you can optimize and modify your infrastructure without losing your discount. This greatly reduces the risk of unused commitments. It simplifies procurement: one Savings Plan can cover many resources instead of managing dozens of individual RIs. The savings are substantial, rivaling RI discounts. Also, savings plans can cover serverless and container services (Lambda and Fargate), which traditional RIs cannot, encouraging modernizing workloads without penalty. From a financial standpoint, it provides predictability (you know you will spend at least your commitment each hour) but with the ability to utilize that commitment most efficiently across services.
  • Cons: Commitment is still required. If your overall compute usage drops below your committed spend for extended periods, you end up paying for unused capacity in the form of an underutilized Savings Plan (e.g., if you committed $10/hour but only use $5/hour worth, you still pay $10). So forecasting is crucial – you want to commit to less than or equal to what you will consistently use. Another consideration is that savings plans currently apply primarily to computing; they don’t cover other services like S3 or DynamoDB, etc. So they address a big piece of cost (compute often is the largest segment for many, but not all), but not all. Additionally, while they are simpler than juggling many RIs, you still need to monitor usage to ensure you purchased the right amount of Savings Plan (some enterprises make the mistake of over-committing or under-committing). In practice, a combination of Savings Plans and RIs might exist – for example, you might use Savings Plans for broad coverage and still use a few specific RIs for unique cases or other services like RDS.

Strategy:

Approach Savings Plans as the next-generation RIs for compute. Start by analyzing your past computing usage and identifying a baseline spending you are confident will continue. Many companies commit a certain percentage of their peak usage – e.g., commit 50-70% of your average hourly spend, knowing you’ll almost always use that much, and leave the rest on-demand or spot for flexibility.

If you are confident in long-term usage, choose a 3-year term for maximum savings; choose a 1-year term if you prefer shorter commitments or expect changes.

Re-evaluate the committed amount periodically (AWS allows you to purchase additional Savings Plans any time to increase coverage, but you generally cannot reduce a commitment except by waiting out the term).

Leverage AWS’s recommendations: AWS Cost Explorer can suggest Savings Plan purchase amounts based on your historical usage to maximize savings. In summary, savings plans are a powerful tool to lock in lower rates while staying agile when using AWS.

Spot Instances

Spot Instances allow you to use AWS’s excess capacity at deeply discounted prices – often 70-90% cheaper than on-demand rates.

The catch is that AWS can reclaim (shut down) these instances when it needs the capacity back, often with only a 2-minute warning.

Spot is essentially a marketplace for unused compute resources.

  • How it works: You request EC2 instances as “spot” and optionally set a maximum price you’re willing to pay (though nowadays AWS mostly charges the current spot market price automatically, and the concept of a “spot bid” is less manual than it used to be). The spot price for each instance type in each availability zone fluctuates based on the supply and demand of spare capacity. When you launch a Spot Instance, if capacity is available, you get it at the current spot price (which could be up to 90% lower than on-demand). However, whenever AWS needs that capacity back (for on-demand or reserved usage by other customers), it will interrupt your spot instance, give a two-minute shutdown notice, and terminate it. You are not charged for partial hours when AWS terminates an instance, but the interruption means that whatever workload was running is halted. You can also voluntarily terminate at any time. AWS provides tools like Spot Fleets and Spot Instance pools to manage spot across many instances and diversify to reduce the chances of interruption.
  • Use cases: Spot Instances are ideal for fault-tolerant, flexible workloads that can handle interruptions or pauses. Classic examples: batch data processing, big data analytics jobs, image or video rendering, scientific computing, background processing, CI/CD pipelines, and even flexible parts of web services (e.g., processing queues that can retry). Suppose your application is distributed and can lose some nodes without failing (like a big data cluster node that will retry a chunk of work on another node). In that case, Spot can drastically cut costs for that portion of your infrastructure. Spot is also great for non-production environments like dev/test servers or QA environments that don’t need to run continuously or can be restarted. Some companies even run machine learning training jobs on spot instances to save money, by checkpointing progress so they can resume if interrupted. Essentially, any workload that doesn’t need a 100% uptime guarantee at the instance level and can be engineered to withstand restarts is a candidate for Spot.
  • Pros: The lowest possible compute costs on AWS. Spot prices can be a fraction of on-demand—savings of 70%, 80%, even up to 90% are common. This can translate into millions of dollars saved for comput-intensive operations. Spot instances are also a way to access more capacity cheaply: sometimes, with a given budget, you could either run X on-demand instances or 3- 5X spot instances, which might enable faster processing if your job can parallelize (accepting that those instances might come and go). AWS has also introduced features to make Spot more usable, like “Spot Blocks” (fixed-duration spot instances that won’t be interrupted for a set 1-6 hour block) and integration of spot into managed services (e.g., Amazon EMR and AWS Batch can automatically use spot instances for worker nodes). Financially, Spot requires no commitment – it’s purely opportunistic usage, so you’re never locked in. You only pay for what you use, like on-demand, but at a steep discount.
  • Cons: The trade-off is reliability and predictability. You cannot depend on Spot for critical workloads that must not go down. If capacity becomes scarce, your instances could be terminated at the worst time (though you can design around it, it adds complexity). The availability of spot capacity fluctuates – an instance type might not always be available at spot prices when you need it. Thus, Spot alone is risky if you have deadlines or real-time requirements. Also, managing Spot instances might require effort: you often need automation (like using Spot Fleets with diversified pools or auto-recovery mechanisms) to handle interruptions gracefully. Applications not originally built for distributed computing may need a significant redesign to use Spot effectively. Another consideration is that the spot price can vary over time; if many users suddenly want the same resource, the discount might shrink (though it’s still usually much cheaper than on-demand). Finally, not all services offer spot pricing (it’s mainly an EC2 concept, though some managed services under the hood use EC2 and can utilize spot for you, like EMR). Spot is mostly a strategy for computing workloads you run on EC2 instances.

Strategy:

Use Spot as a cost optimization lever for appropriate workloads. Identify parts of your infrastructure resilient to interruptions—often, non-customer-facing or asynchronous processing tasks.

Start small: for instance, move a nightly batch job to Spot and see how it behaves. Use AWS tools like Auto Scaling groups with a “capacity optimized” allocation strategy, which automatically chooses the spot instance pools with the most spare capacity (to reduce the chance of interruption).

Mix instance types and AZs in your Spot Fleet to improve resilience. Importantly, have a fallback: for example, if Spot capacity isn’t available or your job is urgent, ensure you can fall back to on-demand instances so the job still completes (you’ll pay more for that portion, but you maintain reliability).

Many organizations achieve an equilibrium where a certain percentage of their fleet is spot to save money, and the rest is on-demand or reserved to guarantee baseline performance.

This hybrid approach can significantly reduce costs while keeping risk low. Also, continuously monitor the savings vs. the operational impact—Spot can yield diminishing returns if interruptions start causing job restarts that incur time/cost.

But done right, Spot can be an outstanding way to run more for less. Some businesses have saved millions by offloading transient workloads to spot capacity that would otherwise run on expensive on-demand instances.

Enterprise Discount Program (EDP)

The AWS Enterprise Discount Program (EDP) is not a public pricing model like the above (you won’t see it on the AWS website pricing pages), but rather a private negotiation program for large AWS customers.

An EDP is a customized enterprise agreement where a customer commits to spending a large amount on AWS over a 1-5 year period. In exchange, AWS provides an overall discount on that spend (along with other potential benefits).

Think of EDPs as AWS’s version of a volume licensing deal or bulk discount agreement, similar to how traditional software vendors negotiate enterprise licenses.

  • How it works: Typically, AWS will engage in an EDP contract with customers of a significant scale (often $1 million+ in annual AWS spend at minimum). The customer agrees to a committed spend (for example, $5 million per year for 3 years, or $15 million over 3 years, etc.). This commitment usually means the customer must reach that spend each year; if they don’t, there may be penalties, or they still pay the minimum. In return, AWS provides an across-the-board discount (%) on most AWS services. The discount might start around 5-10% off the standard $1M/year commitment rates. It can increase for larger deals (big enterprises spending tens of millions annually can negotiate deeper EDP discounts, potentially 15% or more off, depending on volume). The discount and terms are negotiated case by case and documented in a private Enterprise Discount Program agreement or a Private Pricing Term Sheet.
  • What’s included: EDPs usually cover virtually all AWS services (sometimes a few specialty services or third-party marketplace items might be excluded, but generally the idea is broad coverage). The discount is often applied to your bill as a custom rate or a credit-based mechanism. Aside from pure discounts, EDP customers often get enhanced support (e.g., a dedicated Technical Account Manager, faster support responses) and potential additional incentives like migration funding or service credits, especially if the commitment involves migrating significant workloads to AWS. It’s a tailor-made contract, so terms like annual spend ramp (increasing year over year), specific service discounts, or region-specific terms might be included as negotiated.
  • Use cases: The EDP suits large organizations with high and predictable AWS usage, who intend to stay or grow on AWS and want to reduce unit costs beyond what RIs/Savings Plans can do individually. It’s effectively a volume discount for committing your business to AWS long-term. Companies that have hit a substantial spend level often enter EDPs to get additional savings on top of other optimizations. It’s also common for organizations planning a major cloud migration or expansion to negotiate an EDP upfront, securing discounts as they move big workloads to AWS (AWS, in turn, secures a committed customer). For example, an enterprise might negotiate an EDP when deciding to exit their data center and migrate everything to AWS over 3 years – AWS gets the commitment, the enterprise gets cost predictability and discounts.
  • Pros: EDPs can yield significant cost reductions at scale. Even a ~10% discount on a multimillion-dollar cloud budget is substantial savings. It might be the only way to get better pricing for very large spends beyond what self-service models (like RIs) provide. Another benefit is predictable budgeting: by locking in a committed spend and discount, CFOs can plan cloud costs more accurately over the term. The EDP often simplifies billing – you might get consolidated billing and easier tracking of spend against commitment.
